TLDR: Purchasing a universal life insurance policy can create an opportunity for people to protect their families with valuable life insurance coverage – yet while providing a potential to ‘stretch their dollars’ with compound interest. Universal life insurance policyholders can access their accumulated cash value in tax-efficient ways – such as principal-based cash withdrawals and loans on the accumulated interest. 

Albert Einstein once said “Compound interest is the eighth wonder of the world. He who understands it earns it. He who doesn’t, pays it.” But good news – you don’t have to understand the theory of relativity to understand the power of compound interest. All you need is time (literally.) 

First, we’ll take a few minutes of your time to explain how interest works. Most people get the concept of interest. You put money in a bank, a savings account, or some other account with a financial institution. That financial institution ‘holds’ your money, but while they do, they loan it out to other customers. For the privilege of doing this, you get to earn interest on that money. The interest rate on checking and savings accounts is typically very low. As of January 2023, the average bank account interest rate on a savings account is 0.33%.1 

Simple interest only applies to the principal amount – which is the amount that was originally deposited into the account. Simple interest doesn’t include multiple periods of interest payments. The interest rate will only apply to the principal amount of the loan or investment—it won't be affected by any interest accrued. Compound interest, on the other hand, means that the interest you earn in one period gets deposited into your account, and then in the next period – you earn interest on that interest! 

Universal Life Insurance Compound Interest, Explained

Now let’s see what might be possible with an universal life insurance policy. If you purchase a universal life policy, you can protect your family with valuable life insurance coverage while also having an opportunity to build cash value. Not only can the universal life insurance policy build compound interest, but it can also grow with a current interest rate. So, you could earn interest on what you put into the account, AND on the interest earned in prior years (if it’s still in the policy) – all of which goes into your policy’s cash value. The real benefit of compound interest becomes apparent in later years after your money has had a chance to grow. 

Let’s see how this might work. Taylor purchases a universal life insurance policy to help protect her family.  She also wants to save money to help pay for potential future needs (like college tuition) at the same time. Taylor’s premium payment is $151 a month. Of this amount, $26 goes toward her cost of protection, and $125 a month goes into the cash value of the policy. Taylor can adjust her payment at any time. She just needs to make sure she is paying enough to cover her cost of protection so that her family receives her death benefit if she passes away. 

In this example, the policy has a cash value of $19,454 after ten years – but she’s paid $18,120. After 20 years, she’s paid $36,240 into the policy, but the cash value is $46,475. The longer she lets her money grow, the more she has. After 30 years, she will have paid $54,360, but the cash value is $82,233.3

If Taylor decides to pay more money into her policy, her account value would increase accordingly. Take a look at the numbers below for a comparison of her premium payments and her accumulated cash value (assuming the interest rate stays at 4% and Taylor doesn’t take any money out). This shows how much more she can earn by paying $50 more per month, or by doubling her premium payments.4

Cash value in 10 years: $41,432             

How did Taylor earn so much more than she paid into her policy? With compound interest. That means that each month, she was earning interest not only on the payments she added to the savings portion of her policy each month (her cash value), but she was also earning interest on the prior interest earned. Whatever interest grows in her account is added to the balance – and future interest is calculated on that new balance. 

So now that you see how powerful compound interest can be, let’s talk about what Taylor can do with all that money that she’s managed to save. There are two ways she can access her cash value – either through a loan or a withdrawal – and both of these options offer tax advantages, which means she may stretch her dollar even further. These two options differ slightly, so we’ll go through each of them. It’s important to note she can only access her cash value – not her death benefit. 

Taylor decides that after letting her account value grow for 20 years, she is going to access a portion of it to give to her son and his wife to help with a down payment on a house. She can stretch her dollar by taking a loan from her accumulated account value to get cash – and she doesn’t have to pay taxes on what she borrows (up to the amount of premium she paid in). Unlike a bank loan or credit card, policy loans don’t require a credit check since she is borrowing against her accrued cash value. There is no impact to her credit score, and there are no restrictions on what she uses the money for. 

However, just like borrowing money from a bank – she is charged interest on the amount of the loan (which is 3.75% as of January  2023).5 She can repay that loan interest each year, or just roll it into the loan itself. If she pays back her loan, she will pay the amount borrowed plus the interest charged on the loan. She can also decide not to repay her loan, but that means that when she died, the death benefit amount her family receives would be reduced by any outstanding loan balance, including interest.

Taylor can also withdraw money from her cash value.  She can withdraw tax-free money up to the total amount of her life insurance premium payments.  For example, if she had paid $40,000 in premiums and her cash value was $50,000 she could withdraw up to $40,000 tax-free. She would only pay taxes on any amount above $40,000 she wanted to withdraw (up to her available $50,000.)

Considerations: Impacts of Loans and Withdrawals

Finally, it’s important to understand how loans or withdrawals may impact Taylor’s life insurance policy. First of all – she needs to make sure there is enough money left in her account to cover the cost of her protection if she decides to take a loan or withdrawal. Remember, she purchased a policy to protect her family – so if she takes out too much, her policy could lapse. Also, if she has a loan and decides to cancel her policy, she might be responsible for taxes on that loan. And, a withdrawal could reduce her coverage amount (and therefore the death benefit). Finally, if she dies before repaying her loan, her policy’s death benefit will be reduced by the amount borrowed plus interest.

On the flip side, if she doesn’t access her cash value at all, then under our current plan, her cash value could extend the life of the policy to make sure her full death benefit is available to her family when she passes away. The cost of her protection increases as she gets older, and if she hasn’t accessed her cash value, it would help cover this cost of protection. It’s important to know that under our current plan, any remaining cash value is not added to the death benefit when she dies.

Variable Universal Life Insurance Policies

This means only a certain portion of the insurance payment goes into that cash value component. 

The Four Ways to Access Your Life Insurance Policy’s Cash Value


If the insurance policyholder needs to access their cash value before their death, they can do so provided they meet the life insurance company’s criteria. For example, policyholders may take a loan on the cash value to help pay a mortgage on their first house or help pay expenses on their first business. In many cases, withdrawing cash from cash value may be a better option than taking out new lines of credit or applying for new loans. You should carefully evaluate the terms of your insurance policy when considering taking a loan or withdrawal from your policy.


There are four main ways you can access the cash value of your insurance policy:

Pay Your Life Insurance Premiums Using Cash Value


If you’re experiencing financial hardship but don’t want to sacrifice your life insurance by missing payments or lapsing your life insurance policy coverage, you may be able to use the cash value of your policy to pay your monthly insurance premiums. 


This can create some financial relief for you if you are in a pinch, but do not fully deplete the funds in your cash value account. If your cash value account hits zero, your policy may lapse depending on the details of your insurance policy.

Surrender Your Cash Value Life Insurance Policy


In dire situations, policyholders can sometimes cancel or ‘surrender’ their life insurance policies. By doing so, policyholders may be able to receive the cash value of the insurance product, minus any outstanding loans, the surrender charge and other fees or expenses. It’s important to know that surrender insurance charges vary widely from business to business, so understanding the surrender charge before you purchase a policy is important. It is also important to understand any potential tax consequences when canceling a policy by discussing with your tax advisor.



Make a Cash Withdrawal from Your Life Insurance Policy


Policyholders may be able to make a tax-free withdrawal from their life insurance policy as long as the withdrawal amount does not exceed the amount they’ve paid into the cash-value portion of the insurance policy. If the life insurance withdrawal exceeds the cash values of the account, it may be taxed as income and may also lessen the benefit amount that is paid out in the event the insured passes away.




A life insurance loan can include the portion of your paid premiums that go towards your cash value account, as well as the accrued interest from those funds. You can use this cash for anything you want, but the insurance loan will accrue interest until you have paid it back in full.
